Most people discover DeFi vaults after getting exhausted by manual yield farming. Constantly monitoring positions, claiming rewards, rebalancing liquidity ranges, paying gas on every action. Vaults exist to absorb all of that work automatically.


Here's what they actually are and whether they're worth using.

What are DeFi vaults?

A DeFi vault is a smart contract that accepts your deposit and executes a yield strategy on your behalf. You put assets in. The vault does the work: lending to earn interest, providing liquidity and collecting fees, auto-compounding rewards back into the position. You withdraw whenever you want.


The term "vault" covers a wide range of mechanics. Simple vaults deposit your USDC into a lending protocol and collect interest. More complex vaults on protocols like Yearn or Beefy execute multi-step strategies automatically. The ERC-4626 standard, introduced in 2022, gave Ethereum-based vaults a common interface, which made it much easier for aggregators to surface vault positions across protocols.

How DeFi vaults work: from deposit to yield

When you deposit into a vault, you receive vault shares in return. Those shares represent your pro-rata claim on the vault's assets. As the vault earns yield, the asset-to-share ratio increases. When you withdraw, you redeem shares for more of the underlying asset than you deposited.


The vault smart contract handles all intermediate steps. For an auto-compounding vault, that means: collect reward tokens, swap them to the base asset, reinvest. For a lending vault: deposit to lending protocol, earn interest, update balances. You see none of that. You see your balance growing.

Types of DeFi vault strategies

Vault strategies broadly fall into a few categories, though the line between them blurs:


Auto-compounding vaults

DeFi vault risks: smart contract, liquidation, and strategy risk

Every vault layer adds smart contract risk. If the vault contract is exploited, you lose. If the underlying protocol the vault deploys to is exploited, you lose. Audits help but don't eliminate this.


Strategy risk is separate from exploit risk. A delta-neutral vault can get its hedge unwound in extreme volatility. A leveraged vault can face liquidation. Understand the strategy before depositing more than you're comfortable losing.


Withdrawal timing risk matters too. Some vaults have timelock withdrawals or require waiting for the next rebalance cycle.
